EMI stands for Equated Monthly Instalment — an equal payment every month, made up of both principal and interest.

  1. The loan amount — what you borrow
  2. The interest rate — the bank's rate
  3. The term — how many years you take to repay

Interest first, principal later

This is the part most people do not know, and the most useful.

At the start of a loan, most of your EMI goes to interest and very little to principal. As the years pass, that reverses.

Which means one thing directly: the earlier you prepay, the more it is worth — because more of the principal is still outstanding.

People often pick the smallest EMI because it feels easiest. But that stretches the loan out and you pay considerably more overall.

The middle path: pick an EMI you can carry comfortably, then prepay from time to time to shorten the term.

Two ways to prepay

When you pay a lump sum, the bank usually offers a choice:

  • Reduce the EMI, keep the term — lighter every month
  • Reduce the term, keep the EMI — saves far more interest

If the EMI is manageable, the second usually saves more. Ask your bank about the rules and any charges.

When setting your EMI

  • Subtract the EMI from your monthly income and check what is left is liveable
  • Keep a few months of room in case income stops
  • Add the costs that come after the purchase — maintenance, repairs, utilities
